[Shortcut]

# foreign exchange rates

What is a foreign exchange rate?

It is the price of one currency expressed in another. Because most countries have their own currencies, the rate will be different depending on which currency is being used as reference. The Korean currency is the won, while the U.S. currency is the dollar. If the value of 1 won was 1 dollar, there would be no need for an exchange rate. But that’s not how it works. As of end of 2020, the value of 1 dollar is equal to roughly 1,100 won. In other words, 1,100 won is equal to the value of a single dollar. It means in order to buy a 4-dollar hamburger in the U.S., in Korean currency one would need to have 4,400 won.

Why do the rates change?

Foreign currency exchange rates change constantly. That’s because the value of each country’s currency changes according to its own economic situation as well as the situation in the international financial markets. Exchange rates reflect the value of the currency. The quality of a product and its accessibility determines the value of a good. Goods with better quality have a higher value than those with low quality. Also, if its common and can be found anywhere, its value becomes cheap whereas, when it’s hard to find, it becomes expensive. If a currency of a country is easy to find, its value can drop, whereas when it’s difficult to find, its value can go up. The exchange rate is an index that shows how much a country’s currency is valued in the global market. As such, the value can fluctuate according to the accessibility of it or the country’s economic situation.

So what does the weakening of the dollar and the strengthening of the won mean?

We’ll give an example with the won-dollar exchange rate. If the won-to-dollar value has dropped from 1,000 won against the dollar to 800 won, there’s a 200-won difference. When changing 1 dollar to a Korean won, the person would receive 800 won instead of 1,000 won. That means with a single dollar a person could have bought products worth 1,000 won. But now they would only be able to buy 800 won for the same dollar. That means that the dollar weakened. On the other hand, the value of the won has strengthened. In this case, we say the won appreciated. If the won compared to a dollar is worth 1,200 won instead of 1,000 won, one would receive 1,200 won in exchange for a single dollar instead of 1,000 won. It means that the person can now purchase 1,200-won worth of goods with a single dollar. The dollar has strengthened that much, while the won weakened, and thus we say the won depreciated.

So what happens when the won strengthens against the dollar?

The strengthening of the won puts Korean exporters at a disadvantage. If they were able to sell a 1-dollar product, they would have been paid 1,000 won. However, when the won appreciates, for the same 1 dollar they would only be paid 800 won. The situation is opposite for importers as they will be at an advantage. If they had to pay 1,000 won to buy a 1-dollar product, now they would only have to pay 800 won. If the won rises to 1,200 won against the dollar, the exporters will be able to receive 1,200 won instead of 1,000 won for selling a 1-dollar product.
