[Shortcut]

#short selling

What is stock short selling?

Short selling is when an investor borrows stock and sells the stock immediately in the hope of buying back at a lower price, repaying the loan and pocketing the difference. The borrower has to repay the stock debt to the lender by an agreed upon deadline. Let's say company A's stock trades at 100,000 won ($88.85) per share. Young-cheol, a retail investor, thinks A's stock is overvalued and the price will soon fall. So Young-cheol borrows 10 shares of company A from a brokerage promising to pay back within two months, and immediately sells the borrowed stocks. As company A's share price falls to 80,000 won, Young-cheol buys back 10 shares at that price to return to the brokerage. This gives Young-cheol a 200,000 won gain, in theory, excluding commissions. But if A's stock prices increase, against Young-cheol's expectations, he will lose out money. If A's share price rise from 100,000 won to 120,000 won, when it’s time for Young-cheol to pay back to the brokerage, he will face a 200,000-won loss.

Who are short sellers?

In principal, all investors — retail, institutional and foreign investors — can short sell. However, in the local stock market, it's mostly institutional and foreign investors selling short. Retail investors only account for 1 percent of the short selling.
Foreign and institutional investors borrow stocks through Korea Securities Depository, Korea Securities Finance Corporation and brokerages. But for retail investors with weaker credit and less funds, stocks available to them are few. There are few brokerages that lend stocks to retail investors, but they lend the stocks for a short period of time and at high commissions. Korea's short selling market itself is quite small compared to other countries. Short selling accounts for roughly 4 percent of all stock trading while the practice accounts for more than 40 percent of all stock trading in the United States and Japan.

Why was short selling prohibited and why is it being resumed?

In March last year, government banned short selling as local stocks plummeted. As short selling bets on stock price falls, the practice could further drive down prices as investors flock to sell. The United States also temporarily banned short selling in the 2008 financial crisis. However, short selling isn't simply a means to trigger stock price falls. When a company's stock is overvalued, short selling eliminates bubbles and makes the price come to a reasonable level. It is also used by investors as a way of hedging risks in the volatile stock market. As short sellers need to buy back shares for short covering, their purchases help boost trading when the stock market is declining. Major countries, including the United States, United Kingdom and Japan, all allow short selling. The Korean government announced it will resume short selling on total 350 shares included in Kospi 200 and Kosdaq 150 from May 3.
